How can the cost of capital tell wether internal or external source of financing should be used?
Q. I calculated the cost of capital of a firm by using the CAPM. I found 12%. The market's return is of 11%. How can this tell me whether I should use internal forms of financing or external? I also may be signing of a division of the firm and come across some money inflow during the following year. Thank you

A. The cost of external capital is a debt to investors who really expect that their capital apprecitates much better than close to risk free int. rate. Retaineed earnings is just cash so you simply discount it (never consider free since you can invest it risk free) at close to risk free rate. It is really a question of assumption for me but if you are making the decistion as an officer fo the company your obligations to the shareholders should dictate that you treat external equity capital as more expensive than cash.

Hello MM, I think that one of the important factors to look at is if a stock has a PE ratio greater or less than its peer stocks in its industry and to look at if it has a higher or lower PEG ratio too...of course this means averaging all stocks for each industry...etc...the only place I've seen that does this for free is here... and you can put in your own tickers or just sort for stocks that are under or over valued ...it ranks them all...pretty neat...there is an article on PE and PEG on the site at the bottom too...hope this helps...
